The Supertrend is the most popularly used indicator in the forex market. It helps a trader recognize the trend dominating the market and potential entry and exit points. The supertrend was created as a dynamic support or resistance level by combining price action with volatility to generate signals based on the average true range (ATR). Combined with other technical indicators, the Supertrend is widely applied in trend-following strategies.

Supertrend Indicator Key Characteristics

  1. Identifying Trends:
  • The Supertrend indicator is designed to indicate whether the market is on an uptrend or downtrend.
  • Two colors are used; normally, green for uptrend or bullish and red for downtrend or bearish.
  • When the Supertrend line is below the price it is telling you of an uptrend when it breaks to above the price then this is giving you a signal of a downtrend.
  1. Entrance and Exit Signals:
    • The buy signal takes place in the graph with the crossing of the Supertrend line and it switches into green.
    • In this graph, the Sell signal will take place due to the crossing of the Supertrend line downwards and turning the color of the Supertrend line red.
  • Most of these signals are used by traders to enter or exit a position based on the prevailing trend.
  1. Stop Loss Placement:
    The Supertrend line acts as a trailing stop loss line also. In an uptrend, if the price falls below the green Supertrend line, then closing the position is warranted.
  • This gives Supertrend a gigantic area of risk management.
     
  1. Volatility Adjustment (ATR):
    It uses Average True Range ATR for placement relative to the price. When more value is calculated by the ATR the prices move are more volatile and as an outcome diverges farther away from the Supertrend. Low levels of ATR depict lesser volatility when prices move and approach the Supertrend line for the price.
  • ATR multiplier is the number that sets the sensitivity level of the Supertrend. The higher the ATR multiplier, the less signals will be generated, and vice versa. More signals will be brought out by a smaller ATR multiplier.

Forex Trading with the Supertrend Indicator

  1. Setting Parameters:
    The default settings for the Supertrend indicator are 10 periods and an ATR multiplier of 3, but these values often change depending on the currency pair and time frame traded by the trader.
  2. Combining with Other Indicators:
  • The Supertrend is best used in conjunction with other indicators, for example, RSI or moving averages. For example, the confirmation of RSI may help filter out the false signals.
  1. Choosing the Timeframe:
  • The Supertrend may be used on short-time frames and long-time frames, but most traders like the fact that it works quite reliably on higher time frames, such as four-hour or daily charts, to filter out market noise and avoid false signals.

Advantages and Limitations of the Supertrend Indicator

Advantages
There are a few advantages that can be associated with the Supertrend, including that it is very visual and easy to use when interpreting, especially for new traders.

  • Automatic Stop Loss Level: It provides an automatic trailing stop, which can be very helpful for risk management.
  • Trend-Following Nature: It allows traders to stay in the trade as long as the trend continues. This is helpful in keeping them out of early exits.

Limitations

  • False Signals: The Supertrend tends to provide false signals during choppy and sideways markets, and thus losses are incurred.
  • Lagging Indicator: Most trend-following indicators are lagging indicators. Thus, the Supertrend also lags and fails to catch the reversals at the correct time.

Actually, the Supertrend is an excellent addition to any arsenal of a forex trader if it is complemented by other indicators and appropriately applied with risk management techniques.
